VPN stands for Virtual Private Network. Connecting to a VPN server will route all your Internet traffic through the server. Additionally, all traffic between you and the VPN server is encrypted.
Proxy servers are similar to VPN servers in that they route your connection through an intermediary, but they are much lighter-weight. They only handle your web traffic. Things like FTP, background tasks, e-mail, etc will be routed normally, using your own IP address. A proxy server also does not add any encryption. They are useful when you just want to change your IP address on the web.
